KRX Launches Study on High-Frequency Trading Amid Market Turbulence

In response to heightened volatility in South Korean equity markets, the Korea Exchange (KRX) has initiated a targeted research project. The study aims to thoroughly analyze the impact of high-frequency trading (HFT) and develop a regulatory framework based on its findings. Bidding for the project closes on the 27th, with completion scheduled for the second half of this year.

Understanding High-Frequency Trading: How It Differs

High-frequency trading relies entirely on computer algorithms to execute orders at extraordinary speeds. Unlike traditional programmed trading which follows set parameters, HFT systems operate without human intervention, placing and canceling thousands of orders within fractions of a second to profit from minute price discrepancies.

This trading approach is particularly popular among foreign institutional investors. Its profitability is closely tied to transaction costs—higher securities transaction taxes squeeze margins, while tax reductions significantly enhance earning potential.

The 2019 Tax Cut and Its Market Impact

South Korea's 2019 reduction in securities transaction taxes created a more favorable environment for HFT activity. As HFT volumes increased following the tax cut, concerns grew within regulatory circles and among market participants about potential market destabilization.

These concerns stem from observable market dynamics: rapid order flows can amplify price movements and, in extreme cases, contribute to flash crashes or other anomalous market events.

Existing Risk Controls in the Korean Market

Korean regulators have already implemented several preventive measures:

  • High-Speed Algorithmic Trader Registration (introduced 2023): Requires firms engaged in HFT to register, increasing market transparency
  • Circuit Breaker Mechanisms: Systems that automatically cancel bulk orders during abnormal volatility to prevent cascading effects
  • Real-Time Monitoring: Continuous tracking and analysis of unusual trading patterns

Whether these measures adequately address evolving HFT strategies remains an open question, prompting the current research initiative.

Key Questions the Research Will Address

The study will examine several critical issues: HFT's actual impact on market liquidity, its role in price discovery, and performance variations across different market conditions. Findings will inform domestic policy and potentially guide other markets facing similar challenges.

Market participants are particularly interested in how regulators will balance innovation encouragement with stability maintenance. Overly restrictive regulation could stifle market vitality, while insufficient oversight might amplify systemic risks.

As the research progresses, KRX will gather empirical data to better understand HFT's dual nature—it can provide liquidity while potentially exacerbating volatility under certain conditions. The final conclusions will likely serve as crucial input for upgrading South Korea's financial market infrastructure.
